BAE Systems: Europe's Defense Surge Not Fully Priced In

European defense giant BAE Systems has demonstrated remarkable market resilience, surging 33.7% since the previous analysis, significantly outperforming the S&P 500's 3.4% decline. This robust performance aligns with a bullish outlook, largely fueled by escalating defense expenditures across European nations. The company's impressive 10% sales growth has led to an £83.6 billion order backlog, ensuring a trajectory of high single-digit growth. Nevertheless, the initiation of new programs, while strategically vital, is anticipated to exert pressure on margin expansion, a key factor for investors to monitor.

Looking ahead, BAE Systems has projected a sales growth of 7-9% and an EBIT growth of 9-11% for 2026. This forecast, however, comes with a caveat: EBITDA margins are expected to face headwinds as the company ramps up production in lower-margin segments. Despite these challenges, the company's valuation remains attractive, trading above its 3-year median EV/EBITDA but still below industry comparables. This suggests a potential for further upside as the market fully recognizes its intrinsic value. The strategic acquisition of Ball Aerospace and subsequent debt reduction efforts underscore a disciplined approach to capital allocation and long-term financial health.
