Netflix: A Deep Dive into Valuation and Growth Prospects

Despite a recent market reevaluation, Netflix (NFLX) is currently trading at a compelling valuation when considering its substantial growth in revenue and operational profitability since 2021. The company's advertising sector, while still nascent, holds significant untapped potential to generate billions in high-margin revenue over the next few years. This analysis suggests a favorable risk-reward profile, characterized by strong projected revenue and earnings per share growth, alongside robust share repurchase programs, offering investors a rare margin of safety for this streaming giant.

In March 2020, as the world grappled with the onset of the COVID-19 pandemic, I made my initial investment in Netflix, acquiring shares at approximately $36 (post-split adjustment). At that juncture, my investment portfolio was considerably smaller than its current size, and my understanding of investment strategies was still developing. This early investment, however, proved to be prescient, given the subsequent surge in streaming service demand.

Fast forward to the present, Netflix is priced at $70 per share. This figure might seem high, but a closer inspection reveals a different narrative. The company has experienced a remarkable transformation, boasting a 67% increase in revenue and a 2.5-fold expansion in operating income compared to its performance at a similar price point in 2021. Furthermore, its profit margins have significantly improved, demonstrating enhanced operational efficiency and financial health.

The market's recent markdown of Netflix shares stems primarily from missed guidance and a deceleration in user engagement. However, this downturn has presented an opportunity, as the stock is now trading at a historically low valuation. Its price-to-earnings (P/E) ratio is 46% below its five-year average, and its PEG ratio is comfortably below 1, indicating that its growth is not fully reflected in its current stock price.

A critical, yet undervalued, aspect of Netflix's future growth is its advertising segment. Currently accounting for 6% of total revenue, this division is scaling at an impressive pace. Projections indicate that it could contribute an additional $5–$7 billion in high-margin revenue within the next three years. Despite this substantial potential, the market appears to be assigning a zero valuation to this burgeoning segment, creating a significant disconnect between intrinsic value and market price.

Considering these factors, Netflix presents a robust investment thesis. The company is poised for 13–14% revenue growth and over 20% earnings per share growth. Coupled with ongoing share buyback initiatives, these elements combine to offer a compelling risk/reward dynamic. This scenario provides a margin of safety that is rarely observed in a company of Netflix's caliber, making it an attractive prospect for long-term investors seeking value and growth.
