For fixed-income investments, an uptick in interest rates causes their market prices to decline, and vice versa. This inverse relationship arises because as interest rates climb, the foregone profit from not investing in newer, higher-yielding alternatives becomes more significant. For example, a bond offering a fixed 5% yield at its par value of $1,000 becomes less appealing when market rates for new issues ascend to 6% or 7%.

To counteract this market disadvantage, the value of existing bonds must decrease, as investors will naturally gravitate towards new offerings that provide superior returns.

Therefore, when prevailing interest rates surpass a bond's fixed coupon rate, investors tend to favor new investments that reflect the higher market rates. Older securities, issued before the rate increase, can only compete by adjusting their prices downwards.

Managing interest rate exposure can be achieved through hedging techniques or diversification strategies designed to either shorten a portfolio's effective duration or neutralize the impact of rate changes.

Consider an investor who acquires a five-year bond with a principal of $500 and a 3% coupon rate. For instance, contrast two fixed-income securities: one maturing in a single year and another in a decade. However, the owner of the ten-year security is locked into a lower rate for a considerably longer duration.

It is worth noting that this price sensitivity tends to decrease at longer maturities. A 10-year bond exhibits significantly greater sensitivity than a one-year bond, but a 20-year bond is only marginally less sensitive than a 30-year bond.

Long-term bonds typically incorporate a maturity risk premium, which manifests as a higher embedded rate of return. This premium serves to compensate investors for the heightened exposure to interest rate fluctuations over an extended period. The increased duration of longer-term securities translates to greater interest rate risk. To attract investors to assume this additional risk, longer-term securities are generally structured to offer higher expected returns compared to their shorter-term counterparts. This compensation mechanism is commonly referred to as the maturity risk premium.
